If you can't bring yourself to cut the baby's clothes, here is a link to a blog of a quilter who made one without cutting up the baby's clothes. It was very cute and I am sure it would mean so much to the parents done this way.

Unfortunately the link she provides doesn't work but I bet you could figure out a way to sew the entire outfit down.

This is the quilt I made with both of my sons baby clothes. This was made when i had very little experience quilting. Hope this gives you some ideas. The ladies at a quilting bee at the church hand quilted it for me. It is lap sized and I love it. The relatives will worry less about how perfect the quilt is and more about how many great memories the clothes bring back. I would look closely at each set of clothes before picking a pattern. Sending hugs to you as this is an emotionally difficult project and responsibility to undertake.
